Statement of retained earnings. The statement of retained earnings (or statement of stockholders' equity) directly bridges the income statement and the balance sheet. It shows how net income from the income statement flows into retained earnings on the balance sheet: Beginning Retained Earnings + Net Income − Dividends = Ending Retained Earnings. This ending balance then appears in the stockholders' equity section of the balance sheet.

While the statement of cash flows also connects information from the income statement and balance sheet, it does so by reconciling net income to operating cash flow and reporting changes in balance sheet accounts  -  it does not directly link net income to an equity account. The notes to the financial statements provide supplementary information but are not a statement that links the others. The auditor's report is an opinion on the fairness of the financial statements, not a bridging statement.

Understanding how the four financial statements interconnect is a key concept on the CLEP exam.
